VA Disability and VA Loans: Funding Fee Exemptions and Income

A VA disability rating does two things in a VA loan: it can eliminate the funding fee entirely, and it counts as untaxed income that is grossed up in qualifying. One is a closing-cost difference in the thousands; the other is a qualifying difference that changes what you can borrow.

The funding fee exemption

Veterans receiving VA compensation for a service-connected disability are exempt from the VA funding fee. The exemption is complete — not a reduction — and it applies to every VA loan the exempt veteran takes, first use or subsequent, purchase or refinance.

On a $400,000 first-use purchase, that is $8,600 eliminated. On a subsequent-use purchase at 3.3%, it is $13,200. On a cash-out refinance of a large balance, the savings can exceed $20,000. There is no conventional mortgage structure that matches this on cost at any down payment level.

Exempt status normally appears on the Certificate of Eligibility. The lender confirms it before disclosures are issued, so the funding fee is correctly shown as $0 from the first Loan Estimate. If the COE does not yet reflect a recent rating, an updated COE removes the fee before closing.

Who else is exempt

Beyond veterans receiving compensation, the exemption also covers veterans who would be entitled to compensation but receive retirement or active-duty pay instead, and surviving spouses of veterans who died in service or from a service-connected disability. Active-duty service members who provide evidence of a Purple Heart before closing are also exempt.

The practical step is confirming exempt status on the COE before disclosures. If a rating was granted recently and the COE predates it, request an updated COE. The exemption applies from the rating's effective date, not from the date the COE is updated.

The refund if a rating is granted after closing

If a disability rating is granted after a VA loan has closed and the rating's effective date precedes the closing date, the funding fee paid at closing can be refunded. The refund is requested through the lender or the VA regional loan center, and it is routine — but only if someone asks.

This is a meaningful and often-missed benefit. A veteran who pays an $8,600 funding fee and is later rated at a disability with an effective date before closing can recover that fee in full. The request can be made for months or years after closing, subject to the VA's processing windows, so if a post-closing rating is in play, pursue it.

Disability compensation as qualifying income

VA disability compensation counts as qualifying income for a VA loan, and because it is untaxed, it is grossed up in the debt-to-income calculation. Grossing up means the lender applies a tax-equivalent adjustment — commonly 25% — to the untaxed income before using it in the ratio, which means $2,000 in untaxed disability compensation is treated as roughly $2,500 of gross income.

This is the same advantage active-duty borrowers receive on BAH and BAS, and it is one of the most underused qualifying levers. A veteran with modest disability compensation and a civilian income can qualify for more than they expect because the untaxed portion grosses up.

Disability and residual income

Disability compensation also helps on the residual income test — the VA's requirement that cash left over after the mortgage, debts, taxes, and maintenance meet a published minimum. Because disability income is untaxed, more of it flows through to the residual figure, which is the number most likely to decide a marginal file.

A veteran with strong disability income and a modest civilian income can clear residual income more easily than a civilian borrower with the same gross figure, because the untaxed income is more efficient dollar-for-dollar in the residual calculation.

Confirm it before disclosures

The funding fee exemption is worth confirming on the COE before the first Loan Estimate is issued, so the fee is shown as $0 from the start. If a rating is pending or recently granted, an updated COE before closing removes the fee without a refund request.

And if a rating is granted after closing with an effective date before the closing, pursue the refund. It is not automatic, but it is routine when requested. These two steps — confirming exempt status before closing and requesting a refund when a post-closing rating applies — capture the full value of the disability benefit in a VA loan.
